Aave Restores ETH Borrowing Limits After $230M Exploit as V4 Upgrade Reshapes DeFi Lending

Aave has begun restoring Ethereum (ETH) borrowing limits following a roughly $230 million exploit-related shock that exposed weaknesses in DeFi collateral systems and triggered temporary risk controls across the protocol. The adjustment marks a step toward normalization after one of the more significant stress events in decentralized lending this year.

The incident did not stem from a direct smart contract breach, but rather from a breakdown in collateral valuation assumptions. Attackers were able to leverage assets that were incorrectly priced or insufficiently validated as collateral, allowing them to borrow real crypto assets against positions that were ultimately revealed to be undercollateralized or effectively worthless. As confidence weakened and liquidity tightened, Aave reduced borrowing caps to limit systemic exposure and prevent further accumulation of bad debt.

With conditions stabilizing, Aave is now gradually restoring ETH borrowing limits, signaling improved risk absorption and liquidity recovery. The move suggests that the protocol’s core markets have regained sufficient stability to support higher capital activity, though parameter adjustments remain cautious.

The event has reignited attention on how decentralized lending systems manage collateral risk. In DeFi, protocols depend heavily on accurate pricing oracles and strict collateral eligibility rules. When these assumptions fail, even briefly, protocols can accumulate “bad debt” loans that are no longer fully backed by assets, forcing emergency parameter changes such as reduced borrowing limits or market pauses.

At the same time, the broader architecture of Aave is undergoing a major evolution. The upcoming Aave V4 introduces a shift from the current V3 model. In V3, liquidity is fragmented across separate lending pools, meaning each market operates with its own isolated capital base. While this improves containment of risk, it reduces capital efficiency.

Aave V4 replaces this structure with a “hub-and-spoke” design. All liquidity is pooled into a single shared hub per blockchain, while modular “spokes” define different lending environments with customizable risk parameters. This allows capital to flow more efficiently across markets while still maintaining differentiated risk profiles. The redesign is intended to improve scalability, reduce fragmentation, and enable faster deployment of new lending strategies.

Another key improvement in V4 is a more dynamic liquidation system, designed to reduce unnecessary liquidations and improve borrower experience during volatility. Together, these upgrades aim to strengthen resilience while increasing efficiency — two often competing goals in DeFi design.

The recent exploit and subsequent recovery highlight a central tension in decentralized finance: balancing openness and capital efficiency with robust risk management. As Aave restores ETH borrowing limits and advances toward V4, the protocol is effectively stress-testing its evolution from fragmented liquidity pools toward a more unified and adaptive financial infrastructure.
